    When you take a loan, the bank does not ask you to return the whole amount in one go. Instead, you pay it back in small, equal parts every month. That monthly part is called an EMI — an Equated Monthly Instalment. It stays the same each month, which makes it easy to plan your budget around it.

    But have you ever wondered how the bank decides that your EMI will be, say, ₹2,224 and not ₹2,000? It is not a random number. There is a simple formula behind it, and once you understand it, you will never feel confused by a loan offer again. Let us go through it together, slowly and with real examples.

    What an EMI actually contains

    Every EMI you pay is made of two parts:

    • Principal — a slice of the actual money you borrowed.
    • Interest — the fee the bank charges for lending you that money.

    In the early months, most of your EMI goes towards interest and only a little towards principal. As the months pass, this slowly reverses — more of your payment starts reducing the actual loan. We will see this clearly in a table later.

    The three things that decide your EMI

    Only three numbers control your EMI. Nothing else. If you know these three, you can estimate any EMI.

    The EMI formula

    Here is the standard formula banks use across India:

    EMI = [P × R × (1+R)^N] / [(1+R)^N − 1]

    Where:

    • P = principal (the loan amount)
    • R = monthly interest rate = annual rate ÷ 12 ÷ 100
    • N = number of monthly instalments (tenure in months)

    The formula looks heavy, but you never have to solve it by hand. Every bank website and loan app has a free EMI calculator. Still, understanding it helps you sense-check the numbers you are shown.     Converting the interest rate the right way

    This is where most people make a small mistake. Loan interest is quoted per year, but EMIs are paid per month. So you must convert the annual rate to a monthly rate first.

    If your personal loan rate is 18% per year:

    • Monthly rate R = 18 ÷ 12 ÷ 100 = 0.015

    That 0.015 is what goes into the formula, not 18. Forgetting this step is the number one reason people get scared by wrong DIY calculations.

    A full worked example

    Let us calculate an EMI from start to finish. Suppose Meera takes a personal loan:

    • Principal (P) = ₹1,00,000
    • Annual rate = 18%, so monthly R = 0.015
    • Tenure (N) = 12 months

    Putting these into the formula gives an EMI of about ₹9,168 per month. Over 12 months she pays roughly ₹1,10,016 in total — meaning around ₹10,016 is interest, and the rest is her original money coming back.

    That extra ₹10,016 is the real "cost" of the loan. Whenever you compare two loan offers, look at the total interest paid, not just the EMI.

    Sample EMIs for a ₹1,00,000 loan

    To build your intuition, here is how the EMI changes for a ₹1,00,000 loan at 18% per year across different tenures:

    Notice the pattern: a longer tenure gives a smaller, more comfortable EMI — but the total interest almost triples from 12 to 48 months. This is the single most important trade-off in any loan.

    How the loan reduces month by month

    Remember I said early EMIs are mostly interest? Here is the first few months of Meera's ₹1,00,000 loan at 18% for 12 months, so you can see it with your own eyes:

    The EMI stays fixed at ₹9,168, but the interest slice keeps shrinking and the principal slice keeps growing. This breakdown is called an amortisation schedule, and every lender can give you one for your loan.

    Why prepaying early saves the most

    Because early EMIs carry the heaviest interest, paying extra towards your loan in the first months has the biggest effect. If Meera pays an extra ₹10,000 in month 2, that money goes straight to reducing the principal — which lowers all the future interest calculated on it.

    Prepaying near the end of the tenure saves very little, since by then you have almost no interest left to cut. If you ever get a bonus, use it early.

    Flat rate and reducing rate — a quiet trap

    Two loans can both say "12% interest" and yet cost very different amounts. That is because of how the interest is charged.

    • Reducing balance — interest is charged only on the amount you still owe. Fairer, and what the formula above assumes.
    • Flat rate — interest is charged on the full original amount for the whole tenure, even the part you have already repaid.

    A "flat" rate almost always costs more than a "reducing" rate of the same number. Always ask a lender which method they use before you compare two offers.

    Small things that change your final EMI

    The formula gives the core number, but your actual outgo can include a few extras:

    • Processing fee — a one-time charge, often 1–3% of the loan, usually taken upfront.
    • GST on certain charges.
    • Insurance sometimes bundled with the loan.

    These do not change the EMI itself, but they change the true cost of borrowing. Read the loan agreement so nothing surprises you.

    A quick way to check any loan offer

    You do not need to memorise the formula. Just follow this simple habit whenever someone shows you a loan:

    1. Note the principal, the annual rate, and the tenure.
    2. Open any free EMI calculator and enter the same three numbers.
    3. Compare the EMI and total interest it shows with what the lender claims.
    4. Ask whether the rate is flat or reducing.

    If the numbers match and the method is reducing balance, you are looking at an honest offer.

    Frequently asked questions

    Does a longer tenure mean a cheaper loan? No. A longer tenure gives a smaller monthly EMI, which feels cheaper, but you end up paying much more total interest. Choose the shortest tenure whose EMI still fits your budget comfortably.

    Can my EMI change during the loan? For a fixed-rate loan, the EMI stays the same throughout. For a floating-rate loan, the EMI (or the tenure) can change if the lender's interest rate moves.

    Is it better to reduce the EMI or the tenure when I prepay? Reducing the tenure usually saves more interest overall, because the loan closes sooner. Reducing the EMI gives you more monthly breathing room instead. Pick based on your need.

    What happens if I miss an EMI? You are charged a late fee, and it can hurt your credit score. If you expect trouble, speak to the lender before the due date — many allow a small adjustment.
